From the First Rule, "element at the upper-right position gets enlarged, inverts vertically and reaches the lower-left corner" All options except 3 and 4 are eliminated. Option 4 is eliminated by the other rule given in explanation, "the existing element at the lower-left position, is lost and a new small element appears at the upper-right position".

I think what you meant in the explanation is that it "inverts horizontally", not vertically - then this explanation makes sense.

The given answer Option C is correct. No doubt in that.
In problem figure (E), take the top right image like 'Z' and flip it vertically. You will get the image same as in the bottom left image of answer figures 3 and 4.
From this info we surely tell that answer should be the answer figure either 3 or 4.
Not we can eliminate answer figure 4. Because, if the upper right element is 'S' then bottom left image should be like '↑' (you can verify it from problem figure-A).
Therefore Option C (Answer figure-3) is the correct answer.
